Ok I know this is really going to be a stupid question but here goes. I just got three sponge filters and I'm wondering do you have the water level up over the top of the clear plastic tube or like I have it here below the tube?

Yeah, it needs to be below the waters surface so that it can flow out of the tube. Creates circulation... I don't even use a tube on some of mine...

Ok but if the tube isn't on doesn't it suck the fry down into the center of the sponge part of the filter?

the air creates a flow which flows through the sponge and out the middle going up with the air.

Suction isn't strong enough to suck in any fry

I think out of all of my sponges there is a tube on one, the others have turned into fish caves. The fry will not get sucked in they would get blown out if anything
